Investment in equities carry inherent risk associated with it. It has two main components Business Risk and Volatility risk
We invest in shares of companies (businesses) under the assumptions that those businesses will do well in future. However, there is a risk that the expected business performance may not materialize and consequently, the share price will not go up and or we will suffer capital loss which is of permanent nature. This risk cannot be completely avoided as we live in uncertain world, and we cannot predict future with certainty. As Investment Advisor, we know that we cannot completely avoid this risk and try to manage this risk.
Stock markets are inherently volatile in nature as human emotions drive decision making. As new information/ trends emerge, humans (and also machines) tend to react to this information, sometimes excessively, which make markets volatile. So even if you buy a good collection of shares, there is a possibility that when you want to sell these shares for your needs, if the market is down, you will be forced to sell at lower prices. Since market cycles/sentiments are beyond our control, it is important to invest only as much money which you do not need for at least 3-5 years so that you are not forced to sell during downturns.
Here we understand financial position of investor, his investment objectives, risk profile and suitability of equity advice to him
Each person goes through a life cycle wherein in some stages you accumulate savings and at other points, you may want to use those savings for life goals. It is important for investor to understand which stage he is in and take financial decisions accordingly.
Investors differ in their risk taking capacity. It can be due to their inherent nature or due to circumstances in which they find themselves. We advise clients as per their risk profile.
Not each investment opportunity is suitable to all clients. We study the financial position of the investor, his risk profile, and determine suitability of investment accordingly.
Above discussion is the foundation for us to design/customize an equity portfolio for the investor. A customized portfolio is built for each client.
e.g. for conservative investors, we will invest in equities of businesses which are simpler to understand, have past performance record and have higher predictability of business performance. While for those where high risk investment is suitable, we may advice to invest in businesses which carry high risk but also offer higher performance potential.
We will construct the customized portfolio based on his financial position, investment objectives, risk profile and suitability.
When we build a portfolio, essentially, we have a collection of businesses which we expect to do well. We may have 20-30 stocks in the portfolio. As we move into future, there is a possibility that we realize that some of the businesses are not performing as per our expectations. If the business performance is not up to expectations, we would advise exit / sell from the stock. Sometimes, there may be loss in that particular stock.
Since we are only the advisor, it is the investor who has to execute the sell. In our experience, many investors find it difficult to book losses and hold on or worst, average in a wrong stock. In our experience, it is prudent to book losses in specific stocks when the underlying business does not perform as per expectations.
